EPS basis for the forward P/E and all scenario multiples: consensus forward EPS (broker-adjusted, non-GAAP).

Methodology: Valuation triangulated across four weighted anchors — an intrinsic DCF, a scenario-weighted PWEV, a Monte Carlo median (Student-t + regime switching) and a peer P/E re-rate. Anchors are blended at fixed declared weights, each counted separately; the Monte Carlo, the scenario PWEV and the DCF's exit-multiple terminal all rest on the same base multiple, so where they agree it is partly by construction — not independent corroboration. Figures reconciled to Alpha Vantage 2026-10-12. Each chart below sits with the part of the thesis it evidences.

02Thesis, Anti-Thesis & Variant View

Investment Thesis

Applied Industrial Technologies distributes industrial products across North America, Australia, New Zealand and Singapore. Distribution economics are simple and unforgiving: the company earns a gross margin on other manufacturers' goods, funds inventory and receivables to do it, and defends that margin with service, availability and technical specification rather than with product. An operating margin near 11% (reported GAAP, TTM to Jun 2026) is high for the model and reflects mix toward engineered and specified work rather than commodity resale. At $334 on 13 October 2026 the shares sit at a fresh 52-week high — the recorded range in this analysis was refreshed to reflect it — and they are fairly valued against the engine's triangulated fair value (-10%) on a forward multiple of 28, carrying only net debt of ~$0.2B. The HOLD balances a genuinely conservative balance sheet against a rating that assumes the industrial and infrastructure spending cycle keeps running. The variable that decides it is maintenance and capital-project activity at industrial customers. The most damaging risk is that a distributor's revenue is a pass-through of its customers' operating rates, and destocking removes volume and margin at the same time.

Narrative drafted 2026-08-16 by claude-opus-5 under supervision; reviewed by Marinus 2026-08-16.

The dashboard below is the whole argument on one page: spot ($334) against each valuation anchor, the scenario tree, technicals and the options-implied move.

Integrated dashboard. The four weighted valuation anchors run from $273 to $332, all below the $334 spot — stretched — spot sits above the skeptical blend.
Integrated dashboard. The four weighted valuation anchors run from $273 to $332, all below the $334 spot — stretched — spot sits above the skeptical blend.

Anti-Thesis (The Real Bear Case)

The bear mechanism is destocking. When industrial customers slow production, they first draw down the spare-parts and consumable inventory they already hold, so a distributor's orders fall further and faster than its customers' output — while the distributor is left carrying stock bought at the prior cycle's cost, which it must clear at a lower price. That takes gross margin and volume together, and an operating margin near 11% (reported GAAP, TTM to Jun 2026) does not survive much of it. Acquisitions, the second engine of this model, become harder to fund and harder to justify when organic volume is falling, which removes the growth a forward multiple of 28 is capitalising. Pricing power is also thinner than it appears: technical service defends the account, but customers under cost pressure consolidate suppliers and tender on price. With the shares at a 52-week high, the de-rating risk is asymmetric, and the engine's structural state carries a target below the stock's 52-week low.

Key Debate

Gross Margin explains 57% of Monte Carlo outcome variance — the single variable that decides which side is right.

What the Market Is Pricing In

At the current price, the market pays 27.7× consensus forward EPS, vs the house DCF terminal 24.0×, and a peer median 22.7×. The house DCF sits 15% below spot, so the market is pricing in more than the house case — roughly 2.3pp of revenue CAGR.

Variant perception: the house view is below-consensus, and the thesis is primarily multiple-driven.

Revenue 5.3 5.2 High
EPS 12.0 12.0 Medium
Target price 400.0 331.9 Medium
03Scenario & Valuation

Scenario Analysis

The scenario tree spans a structural 'Structural — Backlog / Funding Reset' downside ($148) to a 'Bull — Re-Rate' bull case ($596); the probability-weighted blend (PWEV $332) is -1% versus spot.

Scenario Probability Target Return vs spot
Structural — Backlog / Funding Reset 20% $148 -56%
Construction Recession 17% $252 -25%
Base — Backlog Conversion + Margin 35% $350 +5%
Growth — Datacenter / Grid / Infra Buildout 20% $472 +41%
Bull — Re-Rate 8% $596 +79%
Probability-Weighted (PWEV, after SBC dilution) — $332 -1%

SBC charge: scenario targets are gross per-share prices; the PWEV is reduced by one year of stock-based-compensation dilution (1.5% of shares, on SBC ≈ 0% of revenue), trimming the gross PWEV of $337 to $332 (-1.5%). SBC is charged once, as dilution — never also deducted from FCF.

Scenario rationale — the driver path behind every target:

  • Structural — Backlog / Funding Reset (20%, $148). Structural impairment — backlog / funding reset: earnings AND the multiple compress together. Target sits below the 52-week low by construction.
  • Construction Recession (17%, $252). Cyclical downturn — construction & industrial activity + backlog conversion + price/margin weakens for 1–2 years before normalising.
  • Base — Backlog Conversion + Margin (35%, $350). Mid-cycle — normalised construction & industrial activity + backlog conversion + price/margin; disciplined capital allocation; steady returns.
  • Growth — Datacenter / Grid / Infra Buildout (20%, $472). Upside — infrastructure + non-res + industrial buildout lifts earnings above mid-cycle; the multiple expands modestly.
  • Bull — Re-Rate (8%, $596). Upside tail — sustained tight conditions or a structural re-rate on infrastructure + non-res + industrial buildout.

Valuation Triangulation

Four weighted anchors — an intrinsic dcf, a scenario-weighted pwev, a monte carlo median (student-t + regime switching) and a peer p/e re-rate — read them with their basis in mind. The Monte Carlo, the scenario PWEV, any DCF's exit-multiple terminal and any peer re-rate key off a market multiple, so they are not independent; only a DCF's explicit-period cash flows are multiple-free, and its terminal usually carries most of its value. The discipline is to read the spread, not to treat four numbers as four independent votes.

Method Basis Fair Value vs Spot Weight in this name's blend
Monte Carlo median (Student-t + regime) multiple $296 -11% 18% (declared 15%)
Peer P/E re-rate multiple $273 -18% 12% (declared 10%)
Peer EV/Revenue re-rate multiple $210 -37% 0% — cross-check only
Scenario PWEV multiple $332 -1% 29% (declared 25%)
DCF (5-year + exit-multiple terminal) cash flow + terminal × $284 -15% 41% (declared 35%)
Triangulated (weighted) — $299 -10% 100%

The house blend DECLARES five anchor weights — DCF 35%, scenario PWEV 25%, Monte Carlo 15%, sum-of-parts 15%, peer re-rate 10%. For this name sum-of-parts is not computed, so 15% of the declared weight is redistributed across the anchors that exist — which is why the weights above differ from the declared ones. The fair value is unaffected by this disclosure; the blend has always worked this way. The company-lever row in the Sensitivity section is an illustrative EBIT × multiple value, not a sum-of-parts anchor.

Peer EV/Revenue re-rate — 0% weight: it duplicates the peer-multiple information already carried by the Peer P/E anchor while ignoring margin mix; weighting both would double-count the peer view. Shown as a cross-check.

Monte Carlo — the outcome distribution

10,000 paths, Student-t shocks (fat tails) with a regime-switching overlay. The median lands at $296 and 42% of paths finish above spot. The variance decomposition shows the gross margin is the dominant swing factor (57% of variance). The fundamental driver, not the multiple, sets the spread — a cleaner setup.

DCF — explicit-period cash flows with an exit-multiple terminal

A 5-year cash-flow path discounted at a WACC of 9.5%, plus a terminal value of final-year FCF × 24.0x — a terminal multiple equal to 0.85 × the base multiple that the Monte Carlo and the scenario tree also use → $284. The terminal value is 81% of enterprise value, so this anchor moves with the multiple assumption. The heaviest anchor in this blend (41%); because its terminal is a market multiple, it is not independent of the multiple-driven anchors.

DCF (exit-multiple terminal). WACC 9.5%, 24.0x terminal → $284; terminal 81% of EV.
DCF (exit-multiple terminal). WACC 9.5%, 24.0x terminal → $284; terminal 81% of EV.

Peer benchmarking — relative value

Against its 4 peers in the same GICS sub-industry, re-rating to their median forward multiple (P/E 22.7x) implies $273. A premium is only justified by superior growth/margins; otherwise it is multiple risk. Weighted just 12% so market sentiment does not set the fair value.

Cross-sectional peer benchmarking. Same-sub-industry median fwd P/E 22.7x → $273; EV/Rev re-rate → $210.
Cross-sectional peer benchmarking. Same-sub-industry median fwd P/E 22.7x → $273; EV/Rev re-rate → $210.

Across all anchors the spread is 43% of the median — wide (genuine disagreement — the blend carries low valuation confidence).

  • INFERENCE: Triangulated FV $299 (-10% vs spot · triangulated FV); the rating tracks the Monte-Carlo + scenario-PWEV core; the DCF anchor sits below the multiple-discipline core.
  • SPECULATION: At current prices the embedded bet is that Gross Margin keeps surprising favourably — an operating call the next two prints will test.

Conviction Score

Research Conviction measures the strength and quality of the research setup — input coverage, financial quality, valuation support, process agreement. It is NOT the probability that the recommendation succeeds; the forecast track record section is the evidence on that.

58.7/100 (confidence band 50.1–67.4), 53rd percentile of 928 covered names (as of 2026-10-12). Weighted composite under config ros-1.21.0 — every component and its inputs below.

Probability-Weighted Return Profile

Horizon: 1 year — at this horizon CAGR equals total return by definition. Expected values are the probability-weighted sums over the full scenario set below.

Scenario Probability Target Total return Contribution
Structural — Backlog / Funding Reset 20% $148 -55.6% -11.1pp
Construction Recession 17% $252 -24.6% -4.2pp
Base — Backlog Conversion + Margin 35% $350 +4.7% +1.7pp
Growth — Datacenter / Grid / Infra Buildout 20% $472 +41.4% +8.3pp
Bull — Re-Rate 8% $596 +78.6% +6.3pp
Aggregate Value
Expected return (gross, 1y) +0.9%
Expected return net of SBC dilution -0.6%
Outcome dispersion (σ, from MC p10–p90) 56.0%
Expected Sharpe (rf 4%) -0.05
Downside expectation (prob-weighted loss branches) -15.3%

The gross expected return is the probability-weighted scenario return (it reconciles to the gross PWEV); the diluted figure applies the SBC share-count charge and matches the published PWEV-based target.

Expected Alpha

Expected return minus the return this name is REQUIRED to deliver for its risk (1-year horizon). Constants are pre-registered (preregistered-static (amendment #2, 2026-07-29); not fitted to MCH outcomes).

Component Value
Expected return (gross, 1y) 0.9%
Risk-free rate 4.49% (1y proxy (3m/2y midpoint; AV lacks a 1y tenor), as of 2026-10-08)
Beta (shrunk, 1y vs SPY) 0.85 (as of 2026-10-12)
Equity risk premium 4.5%
Required return 8.3%
Expected alpha -7.4%
Alpha per unit risk (EA/σ) -0.13

A negative expected alpha does not change the rating — it says the expected return does not clear the risk-adjusted hurdle at today's price. Rating mechanics are unchanged by this section.

Probability Cross-Checks

Not authoritative. The scenario probabilities in this report are AUTHORED — a judgement about how the world might go, not a measurement. Nothing below modifies them, the target, the rating or any position size. These checks ask only whether anything outside our own model agrees with us; where it does not, that is information for the reader, not a correction we have quietly applied.

Cross-check Ours Comparator Reading
Scenario spread vs options market 39.6% (1σ) 23.3% implied broadly consistent with the market's implied uncertainty
Mass above spot: scenarios vs our own MC 63.0% 42.3% the scenario weights and the MC parameters disagree about our OWN view — this is a model-coherence issue, not a market disagreement
Realised scenario frequency 59 dated anchors — 59 dated anchors available; realised-vs-prior comparison is now meaningful.

Authored set: 5 scenarios, probabilities summing to 1.0, mean target $336.91.

Flagged for review: internal coherence (authored mass vs Monte Carlo). A flag marks a disagreement worth understanding — it does not imply either side is wrong.

Rating Bridge

Rating = HOLD because:

  • Probability-weighted scenario value implies -1% vs spot
  • Monte Carlo median implies -11% vs spot
  • DCF fair value (exit-multiple terminal) implies -15% vs spot — but this is terminal-value sensitive (exit-multiple $284 vs Gordon $192, 32% apart), so it carries less weight
  • Bear case (Structural — Backlog / Funding Reset) downside is -56% vs spot
  • Net: the valuation anchor itself sits 10.4% below spot, so there is no reward leg to weigh against the bear case and the reward-to-risk ratio is withheld rather than computed off a negative upside. The rating is not asymmetric enough for a Buy and not impaired enough for a Sell — hence Hold.

FY+5 $6B $1B $0B $0B $1B $0B
Terminal — — — — $1B × 24.0x $9B

FCF is bridged: NOPAT + D&A − Capex − ΔNWC (capex intensity 6% of revenue, weighted from the segments) — not a single conversion fudge.

WACC 9.5% · Σ PV(FCF) $2B + PV(terminal) $9B = EV $11B; − net debt $0.2B → equity $11B ÷ diluted shares $0.04B = $284/share (exit-multiple terminal).

  • Gordon terminal → $192/share — a single-point perpetual-growth cross-check at g = 2.5% (one growth rate, not a range; it is not in the blend).
  • Incremental ROIC on the forecast capex ≈ 8% vs WACC 9.5% → below WACC — the incremental build is value-dilutive.

Disclosures & Limitations

This report is for informational and research purposes only. It is not personal financial advice and does not consider any investor's objectives, financial situation, risk tolerance, tax position, or liquidity needs.

  • This report is produced by the MCH Analysis quantitative research engine — valuation, scenarios, Monte Carlo and the decision layer are generated systematically from the disclosed inputs and the archetype/industry driver sets, and reviewed rather than written name-by-name. Every figure reconciles to the appendix and every score exposes its inputs.
  • No suitability assessment has been performed for any individual.
  • Market data may be delayed or inaccurate; figures are as of the analysis date.
  • Model outputs (fair values, targets, scenario probabilities) are estimates and may be wrong.
  • Forecasts are uncertain; past performance is not indicative of future returns.
  • The author or publisher may hold positions in securities mentioned.
  • Users should verify information against primary sources (company filings) before acting.
  • Investing involves risk of loss; there is no guarantee any target price is achieved.
  • Ratings follow a defined research methodology (12-month expected-return thresholds), not individual circumstances.

Forecast record. Across 478 scored pre-registered anchors (of 480), the direction implied by our targets has been right 55.2% of the time, above the 50% a coin flip would give, by more than sampling noise at this sample size. Read as probabilities, the targets score worse than a coin flip: a proxy Brier score of 0.253 against 0.25 (lower is better); the probabilities are reconstructed from the price targets, because the engine only began publishing its own on 2026-08-04. By published rating, against each name’s sector ETF (a BUY counts as a hit when it beats it, a SELL when it trails it, a HOLD when it ends within 5 points of it): BUY: 40.0% hits, average alpha +8.9% on 5 scored; HOLD: 30.6%, −2.5% on 418; SELL: 61.4%, −1.1% on 44; STRONG SELL: 50.0%, −0.6% on 6. STRONG BUY: none of its 2 anchors could be scored. Read this page’s price target with that in mind, and see the full accuracy record. Samples are thin and windows short; nothing here is settled in either direction.
